If you plan to keep the gen and are thinking of checking the diodes in the rotor you may as well just get new ones and replace the old ones. You have to take them out of the circuit to test them and if you have them out you may as well spend the $20 or so on new ones.
No practical way to muffle it. Just locate it behind a wall and on the grass if you can. You can build a dog house for it but putting an air cooled thing in a box that is too small is not a good idea.
The Chinese 186 motors are clones of the Yanmars and the starters interchange and are cheaper. I have thought about pulling the starter off my 016D to make it lighter and cheaper to maintain.

BTW, your 016D should have an electric starter, but no battery. There should be a slave receptacle for starting with a jumper wire from a Deuce or other 24V...

Further investigation (tear down) is probably warranted.
If you can hone out the strips then a re-ring and a new piston would probably fix it.

I think $1200 is a very good deal for a 7.5kW capable Diesel gen set. Those 002s are very good for hunting and fishing camps and applications where a big central AC is not required. They'll usually run just about everything except a big central AC.
You can probably get around $1500, IMO.
